1. The Core Equation: What Can You Afford to Pay?
In the lesson, the instructor explains that every paid advertising conversation begins and ends with two numbers:
"Good Expectation Number Three is that paid traffic requires what we like to call here: maths. And the discussion of what you can afford comes down to two numbers: Lifetime Value (LTV) and Customer Acquisition Cost (CAC)."
Number 1: Lifetime Value (LTV): Tells you how much net profit you make from an average customer over time.
Formula: Total Revenue × Net Profit Margin (or Sales Price × Average Repeat Orders × Net Margin)
Number 2: Customer Acquisition Cost (CAC): Tells you how much it costs in ad spend to acquire one paying customer.
Formula: Total Marketing Ad Spend ÷ Total New Customers Generated
2. A Real-World Lifetime Value Calculation
Let us walk through the exact mathematical example demonstrated in the video:
- Average Order Value: $1,000
- Average Purchases Over Lifetime: 8 purchases
- Gross Lifetime Revenue: $8,000 (calculated as $1,000 × 8 purchases)
- Net Profit Margin: 30%
$8,000 Gross Revenue × 30% Net Profit Margin = $2,400 Net Profit
The Golden Rule of Media Buying
Your Lifetime Value of $2,400 is the maximum amount your business can afford to spend to acquire a customer and still break even!
"That is the number that needs to be taped up on every single wall in your office: We need to be generating new customers for this cost or less. As long as your Customer Acquisition Cost remains below your Lifetime Value, your business can scale indefinitely."
Calculating Your Customer Acquisition Cost (CAC)
For example, if you spend $10,000 in marketing and generate 100 new customers:
If your LTV is $2,400 and your CAC is $100, you are netting $2,300 in net lifetime profit per customer acquired!
3. How Level of Awareness Impacts Acquisition Costs
As your tracking matures, you can calculate CAC granularly by traffic channel. In the lesson, the instructor compares two channels:
- Google AdWords: Spend $5,000 to generate 80 customers = $62.50 per customer.
- Facebook Ads: Spend $1,000 to generate 5 customers = $200 per customer.
Google Search (High Intent): Bottom of funnel. Low acquisition cost ($62.50 CAC). Limited total market search volume.
Meta / Facebook (Interruptive): Top of funnel. Higher acquisition cost ($200.00 CAC). Massive scale with millions of active users.
At first glance, AdWords looks 3x cheaper than Facebook ($62.50 vs. $200). But search volume has a strict ceiling. Facebook has massive scale. And because both $62.50 and $200 are far below your $2,400 LTV, you can scale both channels aggressively and print profit!
